Will Your Defined-Benefit Plan Cease To Exist?

Just a short time ago, after somewhere between 30 and 40 years of loyalty to your employer, you could count on retiring and be rewarded with the gold cuff-links or diamond earrings together with a pension income that would last the full length of your retirement.  Times have changed.  The never ending retirement income – resulting from a defined-benefit contribution plan – may soon be a thing of the past.  Why has there been a little by little shift away from defined-benefit plans with a movement toward defined-contribution plans?

From an employee’s point of view the defined-benefit contribution pension plan is truly a bonus and appears risk free as the employer is obligated to predict and make arrangements to pay adequate income to the employee when they retire.  The benefit to the employee is that they get to retain and spend all of their income while they can also foresee how much money they will bring home each month during retirement as payouts from a defined contribution pension plan are calculated on a set formula.

Looking from an employer’s view point the defined-benefit plans are an ongoing obligation.  Accumulation of funds in these plans comes from corporate earnings which has a direct impact on company revenues.  This could result in a lag on revenues and can weaken a company’s power to contend in this rapidly changing world.

Many corporations have taken steps to address this problem.  Early in 2006 a major, well known company announced a freeze on its defined-benefit contribution plan.  This indicates the corporation will cease contributing to the plan.  A freeze is usually the beginning stage of getting rid of the plan.  Other corporations followed this course.  In freezing their defined-contribution benefit plans, these companies are moving toward a global strategy of shifting away from employer funded plans and will move toward employee funded defined-benefit contribution plans.  This move is terrific for the company as it will allow the company to keep billions that would in different circumstances be allocated to fund the defined-benefit contribution plan.

Within the present system, corporations will forecast the amount of dollars that will be required to meet the binding agreements made to their retired employees, although they do not always fully fund the plans.  The consequence of this is the money not being available when it is needed and the government is forced to bail out the plans.  This trend is bad news for employees.  There are forecasts that the defined-benefit plans will slip away over the next few years. Employees must consider the new reality of retirement by taking control and planning for themselves.
